MGMAT gives the following example:

friendship was something James truly value so he disliked IT when THEY talked about him behind his back.

According to the book, THEY is not properly used because the word does not refer to anything.

But what about the word IT, which doesn't seem to refer to anything either. Why can IT be used correctly?

"It" refers to "frendship".

he doesnot like the friendship when his friends talk about him behind him.

I was thinking IT refers to "the case" or "the scenario" as

he disliked "the case" when his friends talked behind his back.

You are right. "IT" refers to the scenario/the situation.
