C

We can eliminate A, B, D because we can not properly distinguish to what "its" refers to.

Among options C and E it is clear that we need "but" not "and" as the sentence is trying to express contrast.

Is the answer C? I think its can result in a pronoun ambiguity, though I am not 100% sure. Because Washington is obviously the capital of US.

I think, "its" in A leads to pronoun ambiguity. It is not clear whether it points to New York City or USA. Although common sense says it is clear in A, but we have mark our answer according to the GMAT rules. Though, it sounds stupid but I think putting USA's clears the ambiguity that Washington DC is USA's capital and not New York's.
As GMATNINJA always reminds that stupid things might be stupid in the real world but it is often right in the GMAT world.

IMO C.

C. is the largest city in the USA although Washington, D.C. is the USA's - Correct answer
D. is the USA's largest city although Washington, D.C. is its - Pronoun reference error*
E. is the largest city in the USA, and Washington, D.C. is the USA's - Change in intended meaning

*It is unclear whether "it's" refers to New York City or the USA.

I dont understand why do we need a contrast here . I mean it isnt at all general that a larger city is the capital of a some country. I mean washington DC has its own merits to be called as the capital. If we choose contrast we are indirectly the basing the comparison on the area od the city which is totally irrelevant. Even if we assume that the data provided is correct , the comparison is still absurd.
Option E is the least worst among the others. It is just stating facts.

But the intent is not just to state facts. The intent of the original sentence is to say that even though New York is a larger city than Washington DC, Washington DC is the capital.
For example, we usually talk, atleast I do, that city X is a larger and cleaner city than city Y. Still city Y is the capital. People think and talk that way because they have it in mind that a larger and a more developed city should be chosen to be the capital of a state or country.

Thus, C is right. Use of "and" changes the meaning of the sentence.
