AFAIK, the use of 'that' is limiting the use of which diplomatic machinery we are talking about.

Which diplomatic machinery?
The one that drives America's day-to-day relations in China.

Without this restrictive clause, the meaning of the sentence is unclear.

The diplomatic machinery that drives America's day-to-day relations in Asia is also creaking.
A) The diplomatic machinery that drives America's day-to-day relations in Asia is also creaking - CORRECT
B) The diplomatic machinery which drives America's day-to-day relations in Asia is also creaking. - Incorrect use of WHICH. WHICH is used for Non-essential Modifier. Hence Incorrect.
C) The diplomatic machinery that drive the day-to-day relations of America in Asia are also creaking. - It is incorrect to use plural verb "Drive" and "Are" for singular noun. Hence Incorrect.
D) America's diplomatic machinery that drives day-to-day relations in Asia are also creaking - It is incorrect to use plural verb "Are" for singular noun. Hence Incorrect.
E) America's diplomatic machinery drives day-to-day relations in Asia and it is also creaking - Use of AND changes the original intent. Hence Incorrect.
