"All but" is an idiomatic phrase - you would not find an antecedent for "all" in the sentence. This phrase means somewhat as follows:, very closely, but not actually - the difference is so minor that it does not really matter. Here the meaning conveyed is that:
Western medicine has almost ignored, though may not have completely ignored -the difference does not matter whatsoever.

A: meaning issue - wrongly implies that the fact that human microbiome holds the cure to diseases amounts to an oversight. (The holding does not amount to oversight)
B: Present continuous tense "is amounting" is wrong.

If medical researchers are correct, then the human microbiome, made up of the microorganisms in our body, may hold the cure to diseases that have long plagued humanity, amounting to a major oversight in Western medicine that has, until recently, all but ignored any such role of the microbiome.

1. humanity, amounting to a major oversight in Western medicine that has, until recently, all but --- The adverbial modifier--, amounting to --- is a problem. Now it modifies the microbiome holding a cure; One will appreciate holding a cure is not an oversight.

2. humanity, a discovery that is amounting to a major oversight in Western medicine, which, until recently, had all but---- Use of the past perfect - had all but ignored-- is a problem since there is no backup simple past.

3. humanity, a discovery amounting to a major oversight by Western medicine: until recently, it all but: The appositive --a discovery -- amply describes the theme that microbiome may hold the cure. The oversight is described in a simple past, as it is a completed phenomenon today.

All in the given context means completely or fully

modifier errors. ing modifier can be used correctly when:
1 - present results of the first clause
2 - explain how happened the first clause.

using ing modifier here is not sufficient.
A/D - eliminated on this account.
E - which refers to closest noun, so it cannot be correct.

between B and C, C is better structured. B uses past perfect, which is not needed.

Sir, Sorry to bother you but can you please explain the use of It better. logically it does refer to Western Medicine but grammatically it can refer to any of the words quoted in your answer. I have been told that the correct answer should be grammatically unambiguous.

Also, I wanted to know if the sentence is ambiguous how do we decide in the exam which error is less preferred by GMAT. In this case I found both B and C incorrect and gave the benefit of doubt to B and got the answer incorrect.

Ambiguity arises only between or among grammatically eligible contenders. If a referent is ungrammatical, say a plural noun such as fruits for 'it', then the choice will not even be considered. Considering, therefore, grammatical correctness is a given, now the problem is to decide which of one of the contenders is logical. Therefore, logic is the supreme principle in deciding the reference of pronouns.

Real ambiguity arises when you have two logical contestants in a given choice. Then that choice has to be really discarded.

The issue with (A) is that "amounting" refers to "diseases that have long plagued humanity"...
So we have "diseases that have long plagued humanity, amounting to a major oversight" which is nonsensical..
(A) and (D) can be eliminated

even though (E) Is worded differently, (E) can be eliminated for the same reasoning as it implies that the "diseases that have long plagued humanity" is what amounts to the major oversight.

Although (B) is more concise, it contains a relative pronoun/ modifier error
a Major oversight in Western medicine, which, until recently, had all but ignored.... - nonsensical as it says that the oversight all but ignored... when it was "western medicine" that all but ignored.
