I will break this question into 2 parts
For a first time diagnostic test taker (with about 3 weeks of studying), what is a better diagnostic test to take?
A. Official Guide 12
B. GMAT Club
C. Doesn't matter
Should it be a timed test?
A. Absolutely (2mins/question)
B. Not really. Do at your own pace.
C. Timed but not 2mins/question (maybe 4mins/question)
My question is about the difficulty level of these tests. I surely want the test to "Test" my level of knowledge. But at the same time don't want it to break my heart this early in my preparation, especially if its unduly harder than the actual GMAT test

Yes, absolutely. This is a diagnostic test reflective of the real test, so you get an accurate prediction of where you are. Get the GMAT Timer in the downloads section and make it a habit to spend less than 2 minutes per question. This goes for EVERYTHING, when you are doing the OG 12 or any other questions on this forum or in books. It is a good habit to have. If you can't work it out within 2 minutes, then obviously stop the clock and try to work it out as much as you can. Don't give in to looking at answers too early.

Yes. You need to know not just the areas where you make mistakes but also the areas where you are slow.

Once you figure out your weak areas, you need not time the practice questions. Try to be very comfortable with the concept. Rather than trying to just get to the answer, try to find the most optimal method of arriving at the answer. While you are working on concept building, timing the questions is not required (in fact I would advice against it). Once you have a certain level of comfort, you can take practice tests which will obviously be timed again.
