Using 'with' we are saying, bird is leading with the chattering to the nest. Bird is using chatter to lead other animals to bees. 'by' is right . C is using right SV pair.

A. with their chattering when they fly ( "their" and "they" have ambiguous" antecedent")

B. with chattering and it's flying (comparing VERB-ing modifier "chattering" with clause "It's flying"

C. by chattering as it flies


D. by chattering and its flying (comparing VERB-ing modifier "chattering" with possessive pronoun phrase "Its flying")

E. by chattering as they are flying ("they" is ambiguous)

This sentence made me think of the phrase "lead by example" which is why I knew the sentence had to use "by". D just didnt make sense and E refers to several birds leading which is wrong as the sentence only specifically talks about one bird.
