I have heard that if you take the GMAT a second, third, fourth, etc. time that b-schools actually average your scores. Is this true?

This is entirely up to the school in question. Call them and ask for their policy.

I've never heard of a school that averages. And why would they? Part of a b-school's ranking is based on how high their median GMAT score is- they would hurt their school if they started taking avg instead of the highest.

I think they are talking about averaging GMAT score during the application process. After a student is accepted, schools ususally use the highest score of the student to calculate median score for ranking. But most of the school claim that they only look at the highest score.

I have never heard of any b-schools averaging scores during the admissions process either. That's a law school thing with the LSAT.

Last time I looked (8+ months ago) MIT averaged your GMAT scores.

Unfortunately, I have heard that schools do prefer people who can attain certain score with the minimum number of tests taken. :(
