the subject here is a possessive - kathy's suitcase - hence we can only refer back to the suitcase and not the person kathy. "she" has no clear reference.

She has no clear referent to Kathy's.
She needs to refer to "Kathy."
This is common on the GMAT and I think its harder for native speakers to pick up on. We understand and clearly know who "she" refers to.
However, in a gramatical sense, the first is incorrect.
