Why is the sentence above incorrect?

This is incorrect because the "comma" before who makes the clause non-essential.

Since the sentence intends to talk about only a specific set of people (those who talk loudly on their cell phones in crowded trains), an essential modifier should be used.

So, the correct sentence will be:

People who talk loudly on their cell phones in crowded trains show little respect for other passengers.

I thought the GMAT doesn't ask punctuation questions

Technically here, punctuation is just a way to manifest the concept of "essential vs non-essential".

So, perhaps a more pertinent question would be: Does GMAT test on "essential vs non-essential"?

Definitely not extensively, though I do remember one or two questions testing this concept.

Let's see if someone can come up with a specific example.
