"Heightening" acts as an adjective and i think there is no error with this usage.
I am unsure between C and E too.
Perhaps heightening is a gerund and use of an adjective is better.

Can someone tell me, why Option E is wrong?

In this parallelism, "Heightening competition" is similar to "increasing competition", which is a proper Object.

"Heightening" acts as an adjective and i think there is no error with this usage.

This is not a particularly good question. The question that this question is based on is (slightly) better.
