By installing special electric pumps, farmers’ houses could be heated by the warmth from cows’ milk, according to one agricultural engineer.

(A) farmers’ houses could be heated by the warmth from cows’ milk, according to one agricultural engineer

(B) the warmth from cows’ milk could be used by farmers to heat their houses, according to one agricultural engineer

(C) one agricultural engineer reports that farmers could use the warmth from cows’ milk to heat their houses

I'm confused why is options A and B wrong.
Prepositional phrases must make sense with the subject or verb of the clause and it does.
By installing special electric pumps makes sense with 'could be heated' in option A and 'could be used' in option B. Is my understanding wrong here?
Please help.

The problem is the opening modifier. The reader expects the thing after the comma to be whoever (or whatever) is doing the installing. Here, have an example:

"By attaching an electric motor to his bicycle, Tim can cut his commute time in half."

We expect the noun after the comma to be the person/thing doing the attaching, and that's exactly what we get (Tim).

Same deal here. In (D), the phrase "By installing special electric pumps, farmers..." suggests that the farmers install the pumps, and that makes perfect sense.

(A) and (B), respectively, make it sound as though it's the "farmer's houses" or "the warmth from cows’ milk" that are doing the installing, and of course neither of those makes any sense... though it's arguably sorta fun to imagine some fresh cows' milk holding a screwdriver, attempting to install machinery. :upsidedown

Keep in mind that this question is very, very old, so you shouldn't worry about it too much!
