IMO C
possibility is singular hence it should have a singular verb

with a mixture of sounds weird
as seems to be much better
hence C

Straight away, it is clear that A and E are wrong

A : The possibility of floods are - Incorrect

E : The possibility of floods by - Incorrect

D completely changes the meaning of the original statement. Mostly modifies regarded and becomes adverb!

There is a subtle difference in meaning between B and C.

C : The possibility......is regarded..... as a mixture. Doesn't make any sense here! Possibility as a mixture?

B : The possibility......is regarded..... with a mixture. Initially not so convincing but conveys a better meaning!
IMO B is correct!

Incorrect.. possibility is singular.

B. is regarded by most residents with
regarded as is the correct idiom.

C. is regarded by most residents as
Correct SV agreement + idiom usage.

D. is mostly regarded by residents with
regarded as is the correct idiom.

E. by most residents is regarded with
Passive vs Active... idiom usage... Answer C is better.
