Although neither sweater is really the right size, the smallest one fits best.
A) the smallest one fits best.
WRONG: in comparison between two objects, comparative form((ie 'better' in this case)) is used and not the superlative form((ie 'best' in this case)) which is used in comparison between 3 or more objects.
B) the smallest one fits better.
WRONG: Smallest is wrong for the same reason as in option A. Thus Smaller must be used.
C) the smallest one is better fitting.
WRONG: Same as option B.
D) the smaller of the two fits best.
WRONG: Same as option A.
E) the smaller one fits better.
CORRECT: Correctly used comparative forms, smaller and better. PERFECT CHOICE.

Neither - would be between two quantities.
smallest/best(superlative) is used when you are comparing more than 2 things, we remove A, B,C and D with this.
So only E is the correct option using the comparative.
