Interesting question.
It tests the concept of that used as a subject in the sentence.
In colloquial English that used as the subject is correct, but not in GMAT. It considers the use of that as subject wordy.
We have to use placeholder it to form a correct sentence. It postpones the subject.
Now that we have some background of the concept tested we can straight away eliminate A, B, and E.
C is clumsy and not the proper construction. It uses far more relative pronouns than necessary for forming a cogent sentence.
